What a Fixed Indexed Annuity Actually Is
An insurance contract with index linked crediting, and a set of limits that determine everything.
Fixed indexed annuities are described enthusiastically by some and dismissed by others, often by people describing different things. Here is what the contract actually does, including the parts that constrain it.
The basic structure
It is a contract with an insurance company. You pay premium. The company credits interest based in part on the performance of an external index over a stated period, subject to limits written into the contract.
You are not invested in the index. You do not own shares. You do not receive dividends. The index is a reference used in a calculation, and that distinction matters.
The limits that determine your result
- Cap rate. The maximum interest that can be credited for a period, regardless of how much the index gained.
- Participation rate. The percentage of the index gain used in the calculation.
- Spread. An amount subtracted from the gain before crediting.
- Floor. The minimum credited, commonly zero, meaning a negative index period generally does not reduce your accumulation value from index crediting.
These limits are the entire product. Two contracts referencing the same index can produce very different results based on caps, participation rates, and spreads, and those figures can change over time within the ranges the contract permits.
The trade being made
You give up the full upside of the index in exchange for a floor on index crediting. That is the deal in one sentence. Whether it is a good deal depends entirely on what you need the money to do and what the specific contract's terms are.
The limitations to understand before anything else
- Surrender charges. Withdrawing more than the free amount during the surrender period triggers a charge, typically on a declining schedule over a number of years.
- Liquidity. These are not designed for money you may need soon. The surrender period is a commitment.
- Rider charges. Optional features such as income riders generally carry an ongoing cost.
- Guarantees depend on the carrier. Any guarantee is backed by the financial strength and claims paying ability of the issuing insurance company. It is not bank insured and it is not a security.
Who it may not suit
Someone who needs access to the money in the near term. Someone who cannot commit funds for the surrender period. Someone seeking full participation in market gains. These are not edge cases and an honest conversation names them.
