A Large Refund Is Not a Win

It means you lent money interest free for a year. Here is how to check your withholding.

A refund feels like found money. It is not. It is your money coming back after the government held it for you without paying interest.

What withholding actually is

Every paycheck, your employer withholds an estimated amount of federal income tax based on the information on your Form W-4. At the end of the year the actual tax owed is calculated. If too much was withheld, you get a refund. If too little was withheld, you owe.

Neither outcome tells you anything about how much tax you paid. It only tells you how accurate the estimate was.

The case for getting closer to zero

A large refund means a smaller paycheck all year. Money that arrives monthly can pay down a balance, build an emergency fund, or fund a retirement contribution. Money that arrives in April did none of those things for twelve months.

Some people prefer over withholding as forced savings, and that is a legitimate personal choice. It is worth making it deliberately rather than by accident.

The case against under withholding

Owing a large amount in April is worse than the reverse. Beyond the cash flow problem, underpayment penalties may apply if too little was paid in during the year.

When to check

  • After a marriage or divorce
  • After a birth or adoption
  • After a raise, a job change, or a second job in the household
  • After starting self employment or significant side income
  • After a large change in deductions
  • Once a year regardless, ideally mid year so there is time to correct it

How to check

The IRS publishes a withholding estimator that uses your actual pay stubs. It is free and it is the authoritative source, since it is the same agency that will do the final calculation. It is linked from our Tax Resources page.

If the estimate is off, you submit an updated Form W-4 to your employer. That is the entire mechanism. It takes one form.

What to do with the difference

If correcting your withholding raises your take home pay, decide in advance where that money goes. Otherwise it disappears into ordinary spending and the exercise gains you nothing. Our budget calculator is a reasonable place to make that decision.
